Summarizing results from our longer report ["How Will Rhode Island's New Hybrid Pension Plan Affect Teachers? A Report of the Public Pension Project" (2014)], this brief shows that most public school teachers in Rhode Island will earn more retirement income from the states new hybrid plan than they would have earned in the former stand-alone defined benefit plan. However, teachers with at least 25 years of completed service, who account for only one-quarter of the total employed by the state, will fare worse in the hybrid plan. Although controversial, the new hybrid plan will boost retirement incomes for most of the states public school teachers. Our simulations show that two-thirds of newly hired teachers will earn more retirement benefits under the hybrid plan they would have earned under the old plan. Defined contribution plans the dominant employer-sponsored retirement plan in the private sector can play an important role in the reform of public-sector pensions.

Book excerpt: This paper analyzes pension plan costs and investment strategies in the context of alternative hybrid pension plans which are optimal either from the perspective of the plan sponsor or the beneficiaries. The focus is in particular on how the introduction of minimum and maximum limits for pension benefits as well as minimum guarantees and caps on the return of the members' individual investment accounts affect investment decisions and plan costs. Within a comparative static analysis framework, it is shown that for low to medium risk portfolios, minimum benefit guarantees tend to be more expensive than minimum return guarantees while for the latter costs increase exponentially with investment risk. The study also finds that the portfolio choice of the sponsor and the beneficiaries shows substantial differences depending on the exact plan design and the beneficiaries' risk aversion. Combining minimum return guarantees and caps on investment returns emerged as a possible means to reduce such differences, to share investment risks and returns more equally between sponsor and beneficiaries, and to keep pension plan costs under control.

Chapter 1 studies the risk management of Cash Balance (CB) pension plans, which are the most popular hybrid plans in the U.S. We show that the simple delta and gamma hedging is effective in mitigating the interest rate risk embedded in the CB liabilities. Chapter 2 introduces a new pension design based on two existing hybrid plans - the second election option and the Defined Benefit underpin plan. We demonstrate how our new plan is able to provide more income security to the retirees without incurring large costs on top of the other two existing hybrid plans. Chapter 3 explores the optimal design for intergenerational risk-sharing (IRS) plans. We demonstrate the necessity to incorporate regulatory constraints to ensure generational fairness. The last chapter concludes the thesis and proposes future work in hybrid pension designs.
