The question of whether external finance assists poor nations to develop in a sustained manner is still mired in controversy. Development assistance may be given to governments; but the effectiveness will crucially rely on their fiscal response. The relationship between the fiscal activities of the government and foreign aid is however, not straight forward, for the reason that some part of the development assistance is fungible. The preponderance proof from empirical literature on the effectiveness of aid proposes that external finance has not had a noteworthy influence on growth in most receiving nations. However, there are some proofs that external finance has had some significant impacts on development in most conducive policy climates. Most of the evidence concerning the correlation between aid and the key channels via which its influence on growth could flow on domestic saving and investment is mixed. This is because some indication shows that aid has had significant influence on investment and domestic saving in nations where adjustment efforts have been sustained.

Book excerpt: All political decision making processes reflect the interaction of different utility maximising actors: politicians, voters, bureaucrats and interest groups. Theoretical literature on the subject is not conclusive, and thus far, little empirical work exists. This study presents an econometric analysis of the allocation of development aid to Pakistan based on a political economic framework of aid allocation. Looking at bi- and multilateral aid to Pakistan from 1960 to 2002, results suggest that aid flows to Pakistan are highly motivated by special interests within donor countries and international financial institutions (IFIs). Looking more specifically at bilateral aid, and especially aid by the single largest donor to Pakistan, i.e. the US, analysis suggests that Pakistan and Indian ethnic lobbies could play a role in aid flows, and in the passage of two important amendments, the Pressler and Brown Amendments, in US aid authorisation bills regarding aid to Pakistan. Analysis of multilateral financial flows to Pakistan shows that Pakistan receives a large amount of lending but with considerable variations over time. To some extent personal contacts of Pakistani international civil servants appear to play a role in multilateral lending to Pakistan, along with major shareholders economic interests.

This report presents the results of an extensive investigation into the effectiveness of development aid. The main message of the text of the report is that development aid helps, but only when there is a good policy environment in the recipient countries, that is when there is sound macroeconomic management and when robust government institutions exist. It stresses that it is a myth to think that good policies can be bought by giving development aid: giving aid conditional on policy reforms does not lead to improved economic policies. The conclusion of the World Bank report is that aid flows should be directed only to countries with sound policies and that it should be focused more on supporting governments in reforming entire sectors, rather than on specific development projects. The Global Findex database has become a mainstay of global efforts to promote financial inclusion. In addition to being widely cited by scholars and development practitioners, Global Findex data are used to track progress toward the World Bank goal of Universal Financial Access by 2020 and the United Nations Sustainable Development Goals. In this paper I analyze the effectiveness of foreign aid programs to gain insights into political regimes in aid recipient countries. My analytical framework shows how three stylized political/economic regimes labeled egalitarian, elitist and laissez-faire would use foreign aid. I then test reduced form equations using data on nonmilitary aid flows to 96 countries. I find that models of elitist political regimes best predict the impact of foreign aid. Aid does not significantly increase investment and growth, nor benefit the poor as measured by improvements in human development indicators, but it does increase the size of government. I also find that the impact of aid does not vary according to whether recipient governments are liberal democratic or highly repressive. But liberal political regimes and democracies, ceteris paribus, have on average 30% lower infant mortality than the least free regimes. This may be due to greater empowerment of the poor under liberal regimes even though the political elite continues to receive the benefits of aid programs. An implication is that short term aid targeted to support new liberal regimes may be a more successful means of reducing poverty than current programs.
