We distinguish between firms that are controlled by owners with poor portfolio diversification (families) and those controlled by owners with diversified portfolios (institutions). Our findings suggest that family controlled firms frequently issue low voting equity and that deviations from one share - one vote facilitate the controlling owners' portfolio diversification, reduces firm leverage, and the family controlled firms' incentive to hedge. For firms controlled by institutions we do not find that deviations from one share - one vote affect financial policy. We conclude that deviations from one share - one vote affect the risk of the controlling shareholder's personal portfolio and thereby indirectly the firm's financial policy.

Other studies have shown that dual class shares are more common in countries where the proxies for private benefits of control are low. In this paper we explore whether the negative relation between firm market value and dual class shares can be explained by lower takeover probability. For family controlled firms, we find that both the hazard rate of takeover and firm market value decline with dual class shares and firm leverage. We conclude that families entrench themselves by using dual class shares and by manipulating firm capital structure and this translates into lower firm value.

When firms with a controlling shareholder issue voting shares to fund projects, the risk of losing control rises, which can threaten the controller's private benefits. Thus, incumbents may forgo positive NPV investments to maintain control. Non-voting shares allow firms to fund projects without diluting an incumbent's voting rights; which alleviates the underinvestment problem. But, issuing non-voting shares dilutes dividends per share and facilitates entrenchment, reducing value-enhancing takeover bids. We derive conditions when the benefits from using non-voting shares outweigh its costs.

Using industry, market and Fama-French excess returns, we find a buy-and-hold strategy of dual class family firms, annually makes an additional 350 basis points over the benchmark. Institutional owners garner a disparate portion of these excess returns by holding over 87% of their floated shares. These investors demand a premium for holding dual-class family firms, suggesting a market-driven resolution to concerns about limited voting shares. In contrast, non-family dual class firms possess high stock valuations and insignificant excess returns. Overall, our analysis suggests that investors exhibit substantial concerns over family control rather than dual class structures.
