Book excerpt: In this paper, we argue that costly external financing for entrepreneurial investments (coupled with potentially high returns on those investments) has important implications for the saving, investment, and entry decisions of continuing and potential entrepreneurs. These effects are similar in spirit to the role played by costly external financing on investment by corporations. Using data from the 1983 and 1989 Federal Reserve Board Surveys of Consumer Finances, we quantify three findings about entrepreneurial saving decisions and their role in household wealth accumulation. First, entrepreneurial households own a substantial share of household wealth and income, and this share increases throughout the wealth distribution and the income distribution. Second, the portfolios of entrepreneurial households, even wealthy ones, are very undiversified, with the bulk of assets held within active businesses. Third, wealth-income ratios and saving rates are higher for entrepreneurial households even after controlling for age and other demographic variables. Taken together, these findings suggest that studies of household saving decisions in general and of the savings decisions of wealthy or high-income households in particular have paid insufficient attention to the role of entrepreneurial decisions and their role in wealth accumulation. Our conclusion that entrepreneurial saving and investment decisions are interdependent raises three areas for future research: (1) measuring the role of entrepreneurs in aggregate wealth accumulation; (2) studying implications for portfolio allocation and asset pricing; and (3) analyzing consequences for tax policy toward entrepreneurial saving and investment

Book excerpt: Using data from three different surveys, we report several important facts about entrepreneurship and household savings. Moreover, we show that the propensity to become a business owner in the United States is a non-linear function of wealth. The relationship between wealth and entry into entrepreneurship is essentially flat over the majority of the wealth distribution. It is only at the top of the wealth distribution - after the 95th percentile - that a positive relationship can be found. Segmenting businesses into industries with high and low starting capital requirements, we find no evidence that wealth matters more for businesses requiring higher initial capital. We also exploit the regional variation in house prices as an instrument for liquidity. Households who lived in regions where housing prices appreciated strongly were no more likely to start a business than households in other regions. Not only household wealth but also parental wealth has not effect on business formation. Moreover, wealth has no effect on business survival. Thus, while liquidity constraints may be important for some households, they are not a major impediment to small business formation and business success in the United States.

Saving behavior is a potential source of family wealth differentials. It is proposed that entrepreneurial families exhibit more accelerated active saving behavior before entry into, or during, the entrepreneurship and consequently accumulate higher levels of wealth. The proposed reasons for this behavior are the cost of external funding relative to internal financing of entrepreneurial projects, the high idiosyncratic income risk associated with entrepreneurial activity, and engagement in mental accounting. To test these hypotheses, a two period Fisherian model is developed to predict the saving behavior of entrepreneurial families. The model indicates that there is a temporal effect of saving behavior among entrepreneurial families as compared with wage earning families. In addition, the proposed hypotheses are tested using PSID family data across a twenty-year horizon, 1984-2003. A "rotating" sampling technique was used to select married-couples that retained the same head and wife for the study period, with the head aged between 21 and 65 years old. Active savings was the dependent variable used to capture the behavioral differences between entrepreneurial and wage earning families. The five-year evolution of family occupation was used to develop a special coding scheme that captured the temporal effect of the family's occupational choice. Empirical support was found for the proposed hypotheses - due to financial constraints, entrepreneurial families engage in more intense saving behavior than wage earning families before entry into, and during entrepreneurship. All else being equal, they will end up accumulating more wealth. Public policy implications of these findings and future directions for research are explored.

It focuses on empirical studies (i) household savings and productive capital formation; (ii) household savings and saving mechanisms; and (iii) entrepreneurial capital formation, institutional environment, and human capital. First, we investigate the role of the social network nexus and the insurance nexus in determining household savings and productive capital formation in rural Vietnam. We find that the effects of the insurance nexus dominate over those of the social network nexus. In case of stocks, the precautionary view is held in liquid assets but not in productive assets. Second, we investigate the impacts of the short-term precautionary selection and insurance on household decisions when it comes to the participation in saving mechanisms in rural Vietnam. The finding suggests that the persistence of the short-term precautionary motive reduces the households probability to deposit to formal and informal saving intermediaries. In addition, insurance is found to be a substitute for short-term precautionary savings. The short-term precautionary motive is found to reduce the participants deposits in formal saving intermediaries, while there is no evidence for insurance influencing on households contributions to saving intermediaries. Last, the capital formation through entrepreneurship is examined. We find that a higher level of institutional factors such as land access, time costs, informal charges, and business support service will promote firm growth regarding both dimensions considered: employment and capital. Another finding is that the impacts of institutional factors are more significant when it comes to the capital growth of firms.
