Book excerpt: Small and medium-sized enterprises (SMEs) in their growth stage reach the point where, on the one hand, personal resources do not meet their needs, and, on the other, they do not have enough collateral to attract external finance. Access to finance can be facilitated by obtaining loans from financial institutions backed by governmental credit guarantees. Therefore, the development of a sound credit guarantee scheme will be an important step in filling the financing gap of SMEs. We investigate the situation of the credit guarantee scheme for SMEs in Iran by using the available data and interviews with activists from this field with the grounded theory method. We show the weaknesses of the Iranian credit guarantee scheme, and based on the analysis, present solutions and policy recommendations in accordance with the social and economic environment of the Islamic Republic of Iran. The most important problem is the lack of a credit database for comprehensive assessment of SMEs, especially knowledge-based enterprises. The lack of a robust database makes it impossible to carry out a comprehensive evaluation because these models require a large amount of data. The lack of accurate models makes it difficult to rate credit status and thus to issue credit guarantees. In addition, the current level of the capital of the credit guarantee funds in Iran is not sufficient given the large number of SMEs in the country.

Given the difficulties experienced in arranging traditional forms of loan security, such as land or chattel mortgages, various collateral substitutes have been proposed. Among the substitutes for traditional collateral is the loan guarantee. Guarantee systems for loans have been proposed, planned and implemented in various countries. The assumption made by proponents of such a service is that the guarantee organization is either better informed about the risk of the loan than the lender or it is better structured financially to be able to manage the risk. Despite the apparent attractiveness of a loan guarantee, the empirical evidence available gives little encouragement. Nevertheless, interest in guarantees continues.

Businesses still find it hard to access the credit they need to grow, which in turn creates jobs and drives the economic activity so desperately needed in the Pacific. Credit guarantees are often proposed as an instrument to overcome this problem. However, as this publication demonstrates, there is no strong theoretical justification for their use.

Most case studies available today only provide a descriptive analysis of the results, constraints and features of agriculture-specific PCGS, while lacking an impact evaluation approach (either fully experimental or quasi/non-experimental) whose findings could also be used to properly inform the design of future facilities and related policies. This working paper has been developed to assist in overcoming the current gap in empirical data on the impact of agricultural PCGS, by providing interested readers (whether policymakers, the academia, development agencies, or other stakeholders) with key information on technical and operational aspects of impact evaluations of credit guarantee schemes in agriculture, as well as recommendations on the feasibility of carrying out such evaluations with the aim of generating evidence on a more systematic basis. The hope is that public stakeholders interested in carrying out a proper impact evaluation of an agriculture-focused guarantee scheme can use the materials provided by this publication as a reference point for their work.

Book excerpt: Using a firm-level survey database covering 48 countries, Beck, Demirgüç-Kunt, and Maksimovic investigate whether differences in financial and legal development affect the way firms finance their investments. The results indicate that external financing of investments is not a function of institutions, although the form of external finance is. The authors identify two explanations for this. First, legal and financial institutions affect different types of external finance in offsetting ways. Second, firm size is an important determinant of whether firms can have access to different types of external finance. Larger firms with financing needs are more likely to use external finance compared with small firms. The results also indicate that these firms are more likely to use external finance in more developed financial systems, particularly debt and equity finance. The authors also find evidence consistent with the pecking order theory in financially developed countries, particularly for large firms. This paper--a product of Finance, Development Research Group--is part of a larger effort in the group to understand firms' access to financial services.

Book excerpt: Access to credit is still one of the greatest obstacles to the growth of small and medium-sized enterprises (SMEs) in Viet Nam, and, to date, only 39% of SMEs have bank loans. SMEs' loans account for 22% of the total bank lending for the overall economy, whereas SMEs constitute 97% of the total number of enterprises (NCIF 2017). To cater to SMEs' need for financial sources, especially formal sources such as the banking system, the Vietnamese government has implemented a large number of supporting programs, including the credit guarantee scheme (CGS) for SMEs, which it established in 2001. However, until June 2017, only 2000 out of 507,640 SMEs had loans with CGS guarantees, with a total outstanding guaranteed value of US$66.1 million (NCIF 2017), which equals only 0.12% of the total outstanding loans of SMEs from banks and 0.03% of the GDP: much lower than the figures for Thailand (over 1% of the GDP) and Malaysia (1.5% of the GDP). It is possible to state that the contribution of CGSs in Viet Nam to accelerating bank credit for SMEs is minor and not in line with the original expectation (NCIF 2017). Through collecting, synthesizing, and analyzing data, the paper aims to study the challenges involved in implementing CGSs for SMEs as well as the causes of their poor performance. The fundamental reasons that the study finds include the strict and impractical conditions for issuing credit guaranteed loans; the lack of adequate professional competence of staff involved in the credit guaranteeing task; the fragmented relationship between the credit institution and the CGS; and the lack of a credit database platform that facilitates access to finance for SMEs by providing comprehensive and reliable creditworthiness.
