Confronting the Climate Challenge presents a unique framework for evaluating the impacts of a range of U.S. climate-policy options, both for the economy overall and for particular household groups, industries, and regions. Lawrence Goulder and Marc Hafstead focus on four alternative approaches for reducing carbon dioxide emissions: a revenue-neutral carbon tax, a cap-and-trade program, a clean energy standard, and an increase in the federal gasoline tax. They demonstrate that these policies—if designed correctly—not only can achieve emissions reductions at low cost but also can avoid placing undesirable burdens on low-income household groups or especially vulnerable industries. Goulder and Hafstead apply a multiperiod, economy-wide general equilibrium model that is distinct in its attention to investment dynamics and to interactions between climate policy and the tax system. Exploiting the unique features of the model, they contrast the shorter- and longer-term policy impacts and focus on alternative ways of feeding back—or “recycling”—policy-generated revenues to the private sector. Their work shows how careful policy design, including the judicious use of policy-generated revenues, can achieve desired reductions in carbon dioxide emissions at low cost, avoid uneven impacts across household income groups, and prevent losses of profit in the most vulnerable U.S. industries. Book excerpt: Global climate change has caught the attention of climate scientists, the general public, and public officials over the past forty years. A relatively new policy instrument used to combat climate change and its negative effects is cap-and-trade. In 2006, California passed into law the landmark California Global Warming Solutions Act (AB 32) to reduce statewide greenhouse gas emissions over the 21st Century. The law authorizes the California Air Resources Board to setup and implement a cap-and-trade program intended to reduce greenhouse gas (GHG) emissions by allocating free and auctioning carbon allowances and using cap-and-trade auction revenues to fund programs fulfilling the goals of the California Global Warming Solutions Act. My questions are whether carbon allowances should be allocated freely or purchased at auction and how should California spend cap-and-trade revenues generated from the cap-and-trade auctions to meet the goals of AB 32? I review the relevant literature on auctioning allowances, freely allocating allowances, and free allocation schemes. I detail five potential allocations of cap-and-trade revenues and evaluate them against seven criteria used to judge each revenue allocation. The five spending options include a K-14 energy efficiency program, supplementing funding for the implementation of the Sustainable Communities and Climate Protection Act of 2008, expanding forestry efforts, increasing money to alternative fuel and vehicle efficiency research and development, and creating a Green Bank that finances various energy efficiency and alternative energy programs. The seven evaluative criteria are efficiency, equity, external environmental effect, transparency/ accountability, legality, robustness/improvability, and political acceptability. A review of the literature I determine California should use an initial mix of allocating allowances for free and auctioning allowances that shifts toward an auctioning of allowances over time and the output-based updating allocation scheme is the best way to allocate free allowances. After analyzing the different spending alternatives against the seven criteria, I determine cap-and-trade revenue options should be spent on funding for research and development funding for alternative fuel and vehicle efficiency projects, with secondary emphasis on increased forestry and supplementing funding for the implementation of the Sustainable Communities and Climate Protection Act of 2008.

Because 32 to 40 percent of U.S. greenhouse gas emissions result from individual choices, climate change regulation must shift the significant financial incentives that both corporations and individuals now face to use carbon-based energy and to use it wastefully. Therefore, climate change regulation must increase the prices individual consumers pay for carbon-based energy. This is a hard sell politically in the midst of the worst recession since the Great Depression. Thus, opponents of cap and trade legislation in Congress have made significant headway by dubbing it “cap and tax.” Such arguments can be diffused by making a cap and trade program revenue neutral. This article discusses two forms of revenue neutral cap and trade: A “cap and dividend” approach auctions all allowances and returns the revenue to individuals on a per capita, equal shares basis. A “fair-share cap-and-trade” distributes the allowances themselves to individuals, also on a per capita, equal shares basis. Individuals can then sell their allowances to the fossil fuel producers and importers that are required to hold an allowance for each ton of CO2 embodied in the fuel they sell. Both schemes decouple the imposition of a price on carbon from the infliction of financial hardship on individual consumers and thereby diffuse the “cap-and-tax” argument. But a fair-share cap-and-trade may be superior to a cap-and-dividend approach in its capacity to reinforce the emerging social norm of carbon footprint minimization as well as a justice-based conception of climate change that views the absorptive capacity of the global atmosphere as a limited, commonly held resource to which each individual on earth has an equal claim. On the other hand, a fair-share cap-and-trade scheme would pose implementation challenges not raised by a cap-and-dividend approach.

Some proposed solutions are downright harmful: cultivating crops to make biofuels not only contributes to global warming but also uses resources that should be devoted to feeding the world's hungry. In The Green Paradox, Sinn proposes a new, more pragmatic approach based not on regulating the demand for fossil fuels but on controlling the supply. The owners of carbon resources, Sinn explains, are pre-empting future regulation by accelerating the production of fossil energy while they can. This is the “Green Paradox”: expected future reduction in carbon consumption has the effect of accelerating climate change. Sinn suggests a supply-side solution: inducing the owners of carbon resources to leave more of their wealth underground. He proposes the swift introduction of a “Super-Kyoto” system—gathering all consumer countries into a cartel by means of a worldwide, coordinated cap-and-trade system supported by the levying of source taxes on capital income—to spoil the resource owners' appetite for financial assets. Only if we can shift our focus from local demand to worldwide supply policies for reducing carbon emissions, Sinn argues, will we have a chance of staving off climate disaster.

The latest version of the National Surveys on Energy and Environment (NSEE) sought to understand Americans' awareness of existing cap-and-trade programs in their state, and to gauge their receptiveness to this policy option. The survey finds that a large percentage (71%) of Americans do not know whether their state had adopted a cap-and-trade program, and more than a third (38%) of Americans haven't formed an opinion about whether or not their state should adopt such an approach to reducing greenhouse gas emissions. When provided with more details about various options on how revenues generated through allowance auctions from such a program might be used, more Americans express an opinion, and some options clearly rise to the top. In particular, support is highest amongst both Republicans and Democrats for a cap-and-trade program in which revenues are used to expand energy efficiency programs.

After twenty-five years of failure, climate negotiations continue to use a “pledge and review” approach: countries pledge (almost anything), subject to (unenforced) review. This approach ignores everything we know about human cooperation. In this book, leading economists describe an alternate model for climate agreements, drawing on the work of the late Nobel laureate Elinor Ostrom and others. They show that a “common commitment” scheme is more effective than an “individual commitment” scheme; the latter depends on altruism while the former involves reciprocity (“we will if you will”).
