Book excerpt: This paper reexamines the relationship between trade integration and business cycle synchronization (BCS) using new value-added trade data for 63 advanced and emerging economies during 1995–2012. In a panel framework, we identify a strong positive impact of trade intensity on BCS—conditional on various controls, global common shocks and country-pair heterogeneity—that is absent when gross trade data are used. That effect is bigger in crisis times, pointing to trade as an important crisis propagation mechanism. Bilateral intra-industry trade and trade specialization correlation also appear to increase co-movement, indicating that not only the intensity but also the type of trade matters. Finally, we show that dependence on Chinese final demand in value-added terms amplifies the international spillovers and synchronizing impact of growth shocks in China.

Book excerpt: We synthetically assess the three major transmission channels of international business cycles: bilateral trade, foreign direct investment (FDI), and portfolio investment flows between economies with multiple fixed effects. Using the data of 72 economies during 2010-2019, we find that real and financial integration generates heterogeneous impacts on business cycle comovement. Trade integration, particularly through intermediate input trade, drives business cycle synchronization. We also find greenfield FDI leads business cycle comovements. This may be due to deepening intra-industry trade and dense global value chains. Higher debt market integration is also associated with more synchronized business cycle comovement, implying that balance sheet effects and the related credit cycle can exert influence on business cycle comovements. However, equity integration leads to business cycle divergence, suggesting that cross-border equity holdings may help stabilize transmission of a foreign economy's shocks.

With deeper trade integration between Central America and the United States, it is expected that there will be closer links in business cycles between Central American countries and the United States. The paper finds a relatively low degree of business cycle synchronization within Central America as well as between Central America and the United States. The business cycle synchronization is expected to increase only modestly with further trade expansion, making the coordination of macroeconomic policies within CAFTA somewhat less of a priority.

Book excerpt: This paper develops a multilevel structural factor model to study international output comovement and its underlying driving forces. Our method combines a structural vector autoregression with a multilevel factor model, which helps us understand the economic meaning of the estimated factors. Using quarterly data of real GDP growth covering 9 emerging Asian economies and G-7 countries, we estimate a global supply factor, a global demand factor, and group supply and demand factors for each group of the economies. We find that although the role of the global factors has intensified over the past 15 years for most of the economies, output fluctuations in Asia have remained less synchronized with the global factor than those in the industrial countries. The Asian regional factors have become increasingly important in tightening the interdependence within the region over time. Therefore, although emerging Asian economies cannot 'decouple' completely from the advanced economies, they have, nonetheless, sustained a strong independent cycle among themselves. We also find that synchronized supply shocks contributed more to the observed synchronization in output fluctuations among the Asian economies than demand shocks. This points to the role of productivity enhancement and transmission of other supply shocks through, for example, vertical trade integration, rather than dependence on external demand, as the primary source of business cycle synchronization in emerging Asia.

Book excerpt: "In this paper, we document evidence on the synchronization of business cycles across 16 countries over the past century and a quarter, demarcated into four exchange rate regimes. We find using three different methodologies that there is a secular trend towards increased synchronization for much of the twentieth century and that it occurs across diverse exchange rate regimes. This finding is in marked contrast to much of the recent literature, which has focused primarily on the evidence for the past 20 or 30 years and which has produced mixed results. We then considered a number of possible explanations for the observed pattern of increased synchronization. We first ascertained the role of shocks demarcated into country-specific (idiosyncratic) and global (common). Our key finding here is that global (common) shocks are the dominant influence across all regimes. The increasing importance of global shocks we posit reflects the forces of globalization, especially the integration of goods and services through international trade and the integration of financial markets. Our evidence shows a modest role for increasing bilateral trade in explaining synchronization, with stronger evidence for regional integration in Europe and North America but the evidence for the role of financial integration proxied by the removal of capital controls is inconclusive"--NBER website

Book excerpt: The literature on nexus between trade and business cycle synchronization have provided mixed and weak evidence of the effect of trade on business cycle synchronization as a result of lack of value-added bilateral trade data which provides solution for overestimation or underestimation of shock exposure when using gross trade data. Also, due to limited data on sectoral bilateral value-added trade, the literature has not been able to pinpoint the sectors where synchronization is necessary in order to economically direct all effort to these sectors in forging economic integration. The paper uses value-added trade data to examine the impact of trade on business cycle synchronization at the aggregate level and sector level and find a highly significant and highly positive effect of trade on the aggregate level. Estimates for agriculture, manufacturing, construction, total business, electricity gas and sewer, and other service sectors yield a positive significant effect in the service sector, indicating that attention should be focus on the service and business sector when integrating economically. In this paper we examine output cycle synchronization patterns of the countries that joined the Eurozone later and countries that are in preparation or committed to join in relation to the original Eurozone members. We analysis this in the contest of before, during and recovery periods of the global financial crisis investigate the differences in the patterns of synchronization for late and future members of the Eurozone. For more understanding, we examine the pattern on disaggregate level using data for agricultural, manufacturing, construction, utility, total business and other services sectors from 1995-2015. Also, we examine the importance of trade on output synchronization both on the aggregate and disaggregate level using System GMM which not only solves the problem of endogeneity, but it estimates the persistence of business cycle synchronization efficiently. The result provides evidence of a positive persistence; however, synchronization pattern differs between late and future member states. Also, the financial crisis had a negative effect on synchronization in the European sub region as result the difference in the response by member states. The result shows a weak evidence of the importance of trade as a channel of synchronization. Even though previous studies have provided evidence improvement in UK and the Eurozone output comovement, Brexit came to pass. This has questioned the potency of the Enlargement of the Eurozone Initiative. This paper reexamines the degree of business cycle synchronization between the Euro area countries and United Kingdom in attempt to find an economic reason for Brexit. We also examine if the disaggregate economy have share similar pattern as the aggregated economy using the output synchronization in the agricultural, manufacturing, constructions, utility, total business and other service sectors between the euro area countries and United Kingdom. Using valued-added trade data between 1995 and 2015 from WTO-TiVA database we further examine effect of trade (sectoral trade) on the output (sectoral output) synchronization. Furthermore, we analyze the same questions in the contest of before and after the global financial crisis. The result show that the UK-EMU trade channel is no important to the output cycles synchronization. Also, due the unstable pattern or persistence of UK-EMU synchronization the EMU will have little effect from the Brexit if there exit one.

The evidence that trade and financial integration enhance global spillovers of macroeconomic fluctuations is stronger for industrial countries. One striking result is that, on average, cross-country consumption correlations have not increased in the 1990s, precisely when financial integration would have been expected to result in better risk-sharing opportunities, especially for developing countries.

It uses both international and intranational data to evaluate the linkages between trade in goods, trade in financial assets, specialization and business cycles synchronization using a system of simultaneous equations. The results are as follows: (i) Simultaneity is important, as both trade and financial openness have a direct and an indirect effect on cycle synchronization. (ii) A variety of alternative measures of financial integration suggest that regions with strong financial links are significantly more synchronized, though they are also more specialized. (iii) Specialization patterns have a sizable effect on business cycles, beyond their reflection of intra-industry trade, and of openness to goods and assets trade. (iv) The estimated role of trade is in line with existing models once intra-industry trade is controlled for. The results relate to a recent strand of international business cycle models with incomplete markets and transport costs, and, on the empirical side, point to an important omission in the usual criteria defining an optimal currency area, namely specialization patterns.

We develop an international business cycle model in which the degree of vertical specialization varies with trade barriers. With perfect competition, we show analytically that fluctuations in measured total factor productivity are not linked across countries through trade. In numerical simulations, we find little dependence of business cycle synchronization on trade intensity. An extension of the model to allow for imperfect competition has the potential to resolve these shortcomings.

Book excerpt: We estimate a system of equations to analyze whether bilateral trade and financial linkages influence business cycle synchronization directly and/or indirectly. Our paper builds upon the existing literature by using bilateral trade and financial flows for a small, open economy (Spain) as benchmark for the results, instead of the US as generally done in the literature. We find that both the similarity of productive structure and trade links promote the synchronization of cycles. However, bilateral financial links are inversely related to the co-movement of output. This might point to financial integration allowing an easier transfer of resources between two economies, which could enable their decoupling, as predicted by a standard model of international business cycles. Both the effects of trade and financial links on output synchronization are statistically significant and economically relevant.
