Once the event takes place, price will make a correction in the opposite direction. The paper states four main premises to support the main idea.1. The indifference curve between expected return and risk is not stationary but moves continuously.2. All security price changes are a result of either a change in risk tolerance or fundamentals.3. The market's risk tolerance is a function of investor attitudes, particularly concerning anticipation and uncertainty. Events that are assumed to have a positive effect on the markets make investors more bullish and more risk tolerant. Events that are perceived as negative for the market make investors more bearish and more risk-averse.4. Systematic and idiosyncratic anticipations and uncertainties are combined to make an indifference curve for a single security.Securities are priced according to fundamentals that allow investors to determine the expected risk and return of the asset. Prices are then adjusted when changes in investor risk tolerance move the expected return/risk indifference curve. Anticipation and uncertainty influence risk tolerance. Once the market recognizes a perceived event, the fundamentals of that information are immediately discounted into the security's price. Nevertheless, until the event is known with certainty, investors will become either more risk tolerant or risk averse to the security based on whether the event will be positive or negative. This allows price to overcompensate for the bad or good news.
