Book excerpt: The volatility of equity returns generally exhibits an asymmetric reaction to positive and negative shocks. Economic explanations for this phenomenon are leverage and a volatility feedback effect. This paper studies the volatility of gold and demonstrates that there is an inverted asymmetric reaction to positive and negative shocks, i.e. positive shocks increase the volatility by more than negative shocks. The paper argues that this effect is related to the safe haven property of gold. Investors interpret positive gold price changes as a signal for future adverse conditions and uncertainty in other asset markets. This introduces uncertainty in the gold market and thus higher volatility. The empirical results hold for gold bullion and gold coins denominated in different currencies, for different return frequencies, sample periods and distributional assumptions. Finally, we show that the inverted volatility effect of gold can lower the aggregate risk of a portfolio for specific correlation levels.

The empirical result confirms that the spot market of Gold plays a dominant role and serves as effective price discovery vehicle. Besides the study results show that the spillovers of certain information take place from spot market to futures market and the spot market of gold have the capability to expose the all new information through the channel of its new innovation.

Book excerpt: This paper uses a Multiplicative Error Model (MEM) framework to investigate the asymmetric volatility spillovers among four major global asset markets: stock, bond, gold, and crude oil. It provides evidence that those spillovers are influenced by different events and economic conditions that vary across time. It identifies markets that are net providers and net takers of spillovers in each market. Specifically, we find that the stock market is the net provider, while the bond and gold markets play a mixed role. We also show that the spillover effects are mostly negative for the stock and crude oil markets and mostly positive for the bond market. We further shed light on the role of safe-haven assets at times of market turmoil by showing that these assets can play a significant role in mitigating spillover effects and providing investors with hedging opportunities. These findings have important implications for investors, who are seeking to manage risks, and policymakers, who are interested in stabilizing the markets. Interest in financial markets implies interest in underlying macroeconomic fundamentals. In Financial and Macroeconomic Connectedness, Frank Diebold and Kamil Yilmaz propose a simple framework for defining, measuring, and monitoring connectedness, which is central to finance and macroeconomics. These measures of connectedness are theoretically rigorous yet empirically relevant. The approach to connectedness proposed by the authors is intimately related to the familiar econometric notion of variance decomposition. The full set of variance decompositions from vector auto-regressions produces the core of the 'connectedness table.' The connectedness table makes clear how one can begin with the most disaggregated pair-wise directional connectedness measures and aggregate them in various ways to obtain total connectedness measures. The authors also show that variance decompositions define weighted, directed networks, so that these proposed connectedness measures are intimately related to key measures of connectedness used in the network literature. After describing their methods in the first part of the book, the authors proceed to characterize daily return and volatility connectedness across major asset (stock, bond, foreign exchange and commodity) markets as well as the financial institutions within the U.S. and across countries since late 1990s. These specific measures of volatility connectedness show that stock markets played a critical role in spreading the volatility shocks from the U.S. to other countries. Furthermore, while the return connectedness across stock markets increased gradually over time the volatility connectedness measures were subject to significant jumps during major crisis events. This book examines not only financial connectedness, but also real fundamental connectedness. In particular, the authors show that global business cycle connectedness is economically significant and time-varying, that the U.S. has disproportionately high connectedness to others, and that pairwise country connectedness is inversely related to bilateral trade surpluses.
