Available in PDF, EPUB and Kindle. Book excerpt: Controlling and managing potential losses is one of the main objective of the Risk Management. Following Ben Ameur and Prigent (2007) and Chen et al. (2008), and extending the first results by Hamidi et al. (2009) when adopting a risk management approach for defining insurance portfolio strategies, we analyze and illustrate a specific dynamic portfolio insurance strategy depending on the Value-at-Risk level of the covered portfolio on the French stock market. This dynamic approach is derived from the traditional and popular portfolio insurance strategy (Cf. Black and Jones, 1987; Black and Perold, 1992): the so-called "Constant Proportion Portfolio Insurance" (CPPI). However, financial results produced by this strategy crucially depend upon the leverage - called the multiple- likely guaranteeing a predetermined floor value whatever the plausible market evolutions. In other words, the unconditional multiple is defined once and for all in the traditional setting. The aim of this article is to further examine an alternative to the standard CPPI method, based on the determination of a conditional multiple. In this time-varying framework, the multiple is conditionally determined in order for the risk exposure to remain constant, even if it also depends upon market conditions. Furthermore, we propose to define the multiple as a function of an extended Dynamic AutoRegressive Quantile model of the Value-at-Risk (DARQ-VaR). Using a French daily stock database (CAC40 and individual stocks in the period 1998-2008), we present the main performance and risk results of the proposed Dynamic Proportion Portfolio Insurance strategy, first on real market data and secondly on artificial bootstrapped and surrogate data. Our main conclusion strengthens the previous ones: the conditional Dynamic Strategy with Constant-risk exposure dominates most of the time the traditional Constant-asset exposure unconditional strategies.

The investors manage their foreign exchange exposure by purchasing foreign exchange traded options in the futures market, the spot market, or in both markets. Option investment has been analyzed in the domestic stock option literature as part of portfolio insurance strategies. These portfolio insurance strategies examine the impact on the payoff pattern of adding options to a well-diversified portfolio of stock. The addition of foreign exchange call options to a portfolio that contains only the domestic riskless asset adds limited foreign exchange risk. Alternatively, the addition of foreign exchange put options to a foreign exchange holding limits foreign exchange risk. The degree of foreign exchange risk added depends on the relative quantities and terms of the assets and the options in the portfolio. This dissertation examines several hypotheses about the value of three alternative portfolio insurance strategies implemented in the spot market and in the futures market. This research addresses the following research question: which portfolio insurance method is optimal for an investor? The question is examined by testing hypotheses using paired historical returns. The returns are calculated using traded fiduciary calls, traded protective puts, and dynamic replication of fiduciary calls in the spot market and in the futures market. The tests of the hypotheses indicate that the mean returns for strategies in the spot market are greater than mean returns for strategies in the futures market for premium fiduciary calls and discount protective puts, but that futures protective put mean returns are greater than spot protective put mean returns for discount currencies. From the issuer's perspective it is important to adequately assess the risks associated with the CPPI, both in order to charge the correct “gap” fee and for risk management. The literature on CPPI modeling typically assumes diffusive or Lévy-driven dynamics for the risky asset underlying the strategy. In either case the self-contagious nature of asset prices is not taken into account. In order to account for contagion while preserving analytical tractability, we introduce self-exciting jumps in the underlying dynamics via Hawkes processes. Within this framework we derive the loss probability when trading is performed continuously. Moreover, we estimate measures of the risk involved in the practical implementation of discrete-time rebalancing rules governing the CPPI product. When rebalancing is performed on a frequency less than weekly, failing to take contagion into account will significantly underestimate the risks of the CPPI. Finally, in order to mimic a situation with low liquidity, we impose a daily trading cap on the risky asset and find that the Hawkes process driven models give rise to the highest risk measures even under daily rebalancing.
